You and 401k Loans

Most Americans have access to 401k plans. As a way to save for retirement, the tax shelter cannot be beat. The money is removed pre-tax from your paycheck and most companies offer a matching program that helps increase the size of your nest egg. One provision in most 401k plans is the 401k loan.

Under this provision you can borrow up to 50% of the balance or up to $50,000. depending on the plan there maybe some rules you have to follow that govern the reasons why you can take out the loan. Most plans allow for a loan for purchasing your primary home (but not a second home), for higher education expenses for yourself, to prevent eviction, or to pay down or off medical expenses. As with the loan to prevent eviction, there are some 401k loan hardship withdrawals available. If you become permanently disabled, have crippling medical bills or have been ordered by the court to give money to an ex-spouse or to a child for support, you should qualify for a loan against your 401k.

While 401k loans can be a life saver, that doesn’t mean that you should turn to the account first. Taking a loan like this should be a last resort. If you cannot get the money anywhere else then yes, a loan against your retirement account is the best option. There are steadfast 401k loan rules. The main ones are that the money must be repaid within 6 months if you lose or leave your job. These days do you want to make the bet that your job is rock solid? The money to repay the loan comes out of your paycheck post-tax. This means that you lose money on the deal. You borrowed pre-taxed money and mow you are paying back with money that is already taxed. Plus many companies do not allow you to contribute to the 401k account while you are paying back a loan.

By one recent estimate, 20 percent of all 401k contributors have borrowed against their retirement. That is a sizable number of people who feel comfortable taking the risks of a 401k loan. Tax implications alone might keep some people from borrowing and others might have access to more conventional loans like a personal loan from a bank or a second mortgage. It is important to acknowledge that a 401k loan is nothing more or less than borrowing against your future. If you take $10,000 out of your retirement account to, say pay off credit card debt, that is a huge loss of opportunity. That $10k is no longer working hard at growing larger. Your retirement nest egg just shrunk considerably and it will take years to recover from the loss. It depends on the market, your age and how you have your funds allocated but that $10,000 loan is worth at least $20,000 and possibly as much as $100,000 in potential growth lost.
